Decentralized finance needs to move away from the features that could make it more fragileĀ

4 Mins read

Decentralized finance is a financial system that is fundamentally different from its peers, removing all intermediaries and allowing lending, borrowing, and trading to occur on a peer-to-peer basis. The blockchain, which is public, immutable, and transparent, makes many investors feel that their assets are safer in this environment and that they have more of a say in what happens with them. Smart contracts are utilized as well, a kind of automated code that executes transactions immediately, and which provides 24/7 access to financial services all around the world. Traditional systems work within fixed hours, and transactions depend on these factors as well.

Apart from working without intermediaries and being fully transparent, decentralized finance can also help the unbanked gain access to financial services. In order to enter this marketplace, more and more people have begun investing in cryptocurrencies as well as a wide range of tokens, convinced by the ability of these holdings to drive growth and help with portfolio diversification. You may have noticed that more investors than ever are looking into the engagement rates and volumes associated with different cryptocurrencies, and that some are even looking into how to buy crypto across different sectors to ensure gains remain consistent.

The future of DeFi

Most of the crypto predictions for the current year indicate that the majority of users and market researchers are optimistic about the potential of cryptocurrencies to grow and evolve. The fact that the market has gained new and more comprehensive regulatory frameworks throughout the previous year has helped a lot, since it creates a stronger foundation that will make even those who are more averse to risky markets likely to join the ecosystem.

The financial landscape could likely be revolutionized by the emergence and use of this technology, with some TradFi systems potentially evolving as well. Many companies see the integration of DeFi as a much-needed game-changer, something that could significantly change things for the environment. The alternatives these platforms offer can now be seen as reliable and work alongside traditional ones. Data estimations show that the projected growth rate of the market could mean that the DeFi platform growth market will reach $80 billion by 2030.

Researchers think that this clearly indicates that this is more than hype and that it clearly shows that there’s an ongoing push for adoption. It’s not just the technology itself but everything that it enables. Decentralized finance means that anyone who has access to reliable internet can access financial services regardless of geographical barriers. It allows small businesses to handle their finances on their own terms while freelancers get to receive their payments instantaneously.

Costs are reduced too because you’re saving in fees, while the automated settlements mean that processing times that could take several days are completed in only a few minutes.

The pegs

In decentralized finance, the concept of a peg refers to the mechanism that can lock the value of a digital asset to a specific asset that is typically regarded as more stable. The US dollar is the most common choice. The purpose of this move is to combine the transparency and speed of the blockchain with standard fiat currencies, allowing transactions to become more predictable, decreasing volatility, and driving collateralization.

There are several different types of pegged assets in the ecosystem. There are the fiat-collateralized stablecoins first and foremost, the algorithmic ones, and the wrapped tokens, which are assets from other blockchains that are wrapped in order to maintain their value and make them usable for other chains such as Ethereum. Pegging is very important in decentralized finance, being important for lending since the platforms need stable assets if they want to keep the loans from being liquidated due to steep volatility.

Stablecoins act as money in decentralized finance, letting users stake, borrow, and trade without exposing them to price fluctuations. Pegged assets can also be used in liquidity pools and decentralized exchanges in order to earn interest with lower risks.

Building resilience

Some market analysts believe that there’s currently a fixation with the perfect peg in the stablecoin industry and that this is dangerous because it doesn’t consider the mathematical reality of a system such as DeFi. Many currently believe that the DeFi system needs to evolve as well, or it risks becoming obsolete. According to this view, the adherence to a strict 1:1 peg is a structural flaw instead of a feature that the network should hold on to. A system that can handle depeggings and reward the users for stepping in and fixing them.

In the past, other dollar-pegged stablecoins lost their pegs and saw their prices plunge considerably in just a few days. This triggered margin calls and forced liquidations in all places where those coins had served as collateral. Liquidity providers had no incentive to fight for the pegs and restore balance either, which was ultimately a significant factor as well. Stability shouldn’t become inflexible for this marketplace, and if traditional finance is to rely on brittle mechanisms, then long-term growth might not be as good as investors would naturally want it to be.

Flexi-pegs

The answer and solution for this problem could come from flexi-pegs, also known as soft pegs. These are stablecoins or pegged assets that maintain a value that is close to that of their target asset, but are still allowed to fluctuate a bit within a defined range instead of holding a strict 1:1 value 24/7. Flexi-pegs allow for fluctuations that are market-driven and can deal with volatility without the need for massive liquidity injections.

Stability is still the general rule, but tiny fluctuations are accepted, meaning that the tolerance for variance is larger, too. They are becoming more popular in decentralized protocols and automated markets since they reduce liquidation risks, make the capital more efficient, and boost resistance to regulatory risks.

If you’re an investor, having a robust strategy is the best way to ensure your portfolio remains safe at all times. The choices you make should depend on your particular financial goals and the things you want to achieve in crypto markets.
